Central bank policies remain crucial in shaping currency market movements | Business

CENTRAL bank decisions on interest rates, monetary policy direction and economic outlook continue to be among the biggest factors influencing global currency movements, according to an analysis by financial services provider JustMarkets.

The analysis noted that foreign exchange markets often respond not only to actual policy changes but also to expectations surrounding future decisions, as investors assess how central banks are likely to respond to inflation, economic growth and changing market conditions.

“Understanding central bank policy is no longer just for institutional players. In today’s interconnected markets, everyday traders must grasp these macroeconomic drivers to anticipate currency movements and manage risk effectively,” JustMarkets representatives said.

Currencies are traded in pairs, meaning their value is determined by the relative strength of one economy against another. A currency can strengthen because of strong domestic fundamentals, but it can also gain ground when its central bank adopts a more aggressive monetary stance compared with its global counterparts.

For instance, a Federal Reserve decision to signal higher interest rates while the European Central Bank maintains a more accommodative approach could increase demand for the US dollar as investors seek higher returns from dollar-denominated assets.

Policy differences drive market movements

One of the key forces behind currency trends is policy divergence — the gap between the monetary approaches taken by different central banks.

Differences in interest rates, future policy expectations and investor sentiment can influence the direction of currency pairs as global capital moves between markets.

Higher interest rates can attract investors seeking stronger returns, while financial markets often react ahead of actual policy decisions by pricing in expectations of future rate movements.

However, currency movements are not determined by interest rates alone. Global risk appetite, economic data and geopolitical developments can also influence how investors respond to changes in monetary policy.

Major currencies respond differently to policy shifts

The impact of central bank decisions varies across major currency pairs.

The EUR/USD pair remains highly sensitive to the policy outlook of the Federal Reserve and European Central Bank. A more hawkish stance from the Fed compared with the ECB could support the dollar, while shifts in inflation expectations or stronger ECB guidance may provide support for the euro.

The USD/JPY pair is closely linked to the difference between US interest rate expectations and Japan’s monetary policy. A tighter monetary approach by the Fed, while the Bank of Japan maintains a more accommodative position, has historically supported the dollar against the yen.

The GBP/USD pair is influenced by decisions from the Bank of England and Federal Reserve, while also being shaped by domestic economic indicators, including inflation, labour market conditions and economic growth.

Other major currency pairs, such as AUD/USD and USD/CHF, are affected by factors including commodity demand, global risk sentiment and safe-haven flows.

Traders watching more than rate decisions

The analysis noted that market participants should pay close attention not only to interest rate decisions but also to the broader signals provided by central banks.

Policy statements, inflation forecasts, economic projections and movements in bond yields can often provide insight into future monetary policy direction and influence currency markets.

Central bank announcements frequently lead to heightened volatility, with short-term traders focusing on immediate price movements while longer-term investors often wait for clearer market signals before adjusting their positions. – July 21, 2026
